If you're a contractor deciding how to get paid, you've probably heard of umbrella companies. They've become the most popular option for temporary workers in the UK β€” but they're also one of the most misunderstood. This guide explains exactly what an umbrella company is, how the money flows, and whether one is right for you.

What is an umbrella company?

An umbrella company (or PAYE umbrella) is a business that employs contractors and processes their pay. Instead of setting up your own limited company or working through an agency's payroll, you become an employee of the umbrella company for the duration of your contracts.

The umbrella sits between you and your recruitment agency or end client. It invoices the agency for the work you do, runs payroll, deducts income tax and National Insurance, and pays your salary into your bank account. You never have to register a company, hire an accountant, or file a tax return for your contract income.

How does an umbrella company work?

  1. You sign an employment contract with the umbrella company. The umbrella signs a separate contract with your agency or end client.
  2. You submit a timesheet each week or month β€” to your agency for approval and to the umbrella for payroll.
  3. The umbrella invoices the agency at your agreed contract rate.
  4. The agency pays the umbrella. Employer National Insurance (15% in 2026/27) and the apprenticeship levy are paid out of your assignment value first.
  5. The umbrella deducts its margin β€” usually Β£15–£30 per week, a flat fee rather than a percentage.
  6. You're paid through PAYE. Income tax and employee National Insurance are deducted and the net pay lands in your account, with a payslip.

That's the whole job from your side: one timesheet. The umbrella handles invoicing, payroll, HMRC reporting, pension auto-enrolment and your P60/P45 paperwork.

Who is an umbrella company for?

  • Contractors on inside IR35 assignments, where a limited company offers no tax advantage.
  • Contractors who want zero admin β€” no company, no accountant, no VAT returns.
  • People on short or uncertain contracts, where registering a limited company isn't worth it.
  • First-time contractors testing the water before committing to a limited company.

Key benefits

  • Employee rights: statutory holiday pay (12.07% accrued), sick pay, maternity/paternity pay and a workplace pension.
  • Insurance included: professional indemnity, public liability and employer's liability cover.
  • Simplicity: weekly or monthly PAYE payments, payslips and no year-end surprises.
  • Flexibility: start and leave when you like β€” no exit fees with any provider we recommend.

Risks and red flags

Most umbrella companies are honest payroll providers. But some aren't. Watch out for:

  • "90% take-home" promises. With employer NI at 15%, retention above roughly 60–65% of your contract rate isn't achievable legally. Claims like this usually mean a non-compliant scheme.
  • Percentage-based fees. A margin linked to your day rate grows as you earn more. Flat weekly fees are almost always fairer.
  • Setup fees, exit fees or minimum terms. Legitimate umbrellas don't charge them.
  • Expense claims without receipts. If they promise tax relief on expenses you can't prove, HMRC will come for you β€” not them.
Rule of thumb: if an umbrella company promises to pay you significantly more than any other, that's not efficiency β€” it's a warning sign.

Is an umbrella company right for you?

If your contract is inside IR35 or you simply want the simplest, safest way to get paid, an umbrella company is usually the right answer. If your work is outside IR35 and you're happy with company admin, a limited company may be more tax-efficient β€” read our umbrella vs limited company guide for the full comparison.
